Top-Down Cashflows vs. Bottom-Up Asset Valuation: Reconciling the Secondary Delta

Top-down cashflow curves tell you when cash will arrive; bottom-up company rollups tell you what the underlying assets are actually worth. Why both approaches are incomplete on their own, and how combining them unlocks secondary market alpha.

The Investment Committee Divide

When institutional allocators price a private equity fund in the secondary market, they frequently encounter a sharp analytical disconnect between two camps:

The Top-Down Cashflow Model

Projects fund-level distribution velocity and J-curve pacing using historical cohort curves (TA, Bayesian PME, XGBoost, Equisect Ledger). It models cash timing and macro discount rates, but treats the underlying fund as an unobservable black box.

The Bottom-Up Asset Rollup

Evaluates every portfolio company independently using public market multiples, rolling up equity stakes into a fundamental Fund Net Asset Value. It inspects asset quality, but ignores private market cash drag, carried interest waterfalls, and illiquid holding periods.

Why Both Matter

A fund's top-down cashflow pacing might indicate a secondary clearing price of 85% of NAV. However, if the fund's underlying assets are enterprise software companies growing ARR at 25% with expanding EBITDA margins, a bottom-up PME valuation might reveal that the assets themselves justify a 100%+ valuation. That spread is the Valuation Delta:

Valuation Delta = Bottom-Up PME Fund NAV − GP Reported Carrying NAV

When the delta is strongly positive, the GP's carrying value is conservative, signaling an undervalued secondary opportunity. When the delta is negative, the GP's marks are lagging public market multiple compression, signaling a write-down trap.

The Integrated Solution on Equisect

On Equisect, allocators no longer have to choose between top-down and bottom-up:

  • Use Warehouse or Portfolio for top-down cashflow forecasting, quantile bands, and pacing schedules.
  • Use Bottom-Up (/fund/bottom-up) to upload a portfolio company schedule and roll up fundamental PME equity values.
  • Compare the two outputs side by side to establish high-conviction pricing boundaries.
